Employment Contract Analysis: Non-Compete and Severance Review

By Tobias Brandt

When an acquisition data room opens and 40 to 100 employment contracts arrive at once, a compensation shortfall can surface at the worst possible moment. Under §74(2) HGB, a German post-contractual non-compete without compensation of at least 50 percent of the employee's most recently received contractual remuneration is unenforceable against the employee. AI can identify the relevant language quickly. The legal assessment remains with counsel.

Employment contract analysis is a relatively defined application of AI clause extraction in German and Austrian practice. Statutes and settled case law specify many of the relevant clause features. The system can identify those features; deciding enforceability against the facts of a particular matter remains legal work for the attorney.

Non-Compete Clauses Under German Law: The HGB Framework

German commercial employee non-competes are governed by §§74-75d HGB (Handelsgesetzbuch). A post-contractual restriction must be recorded in writing and signed by the employer. It must also provide Karenzentschadigung of at least 50 percent of the employee's most recently received contractual remuneration for every year of restriction. Its geographic and subject-matter reach must remain proportionate to the employer's legitimate competitive interests.

If the employer agrees to a non-compete without the required compensation, the employer remains bound, while the employee does not. The employee may comply and claim the compensation, or disregard the restriction. That asymmetry makes deficient compensation wording a recurring acquisition issue: restrictions affecting key employees may fail precisely when the buyer most needs them.

The BAG (Bundesarbeitsgericht) has addressed the permissible duration and geographic and subject-matter scope of non-competes. The duration will generally not exceed two years. AI clause analysis can flag compensation formulas below the 50 percent threshold and durations outside standard parameters. Proportionality in a particular sector still depends on attorney assessment of the business and its actual competitive interests.

Non-Compete Clauses Under Austrian Law: The AngG Framework

For Austrian employees, or Angestellte, the principal framework is §36 AngG (Angestelltengesetz). It differs materially from the German HGB model. Austrian law does not establish a statutory minimum compensation requirement for a post-contractual non-compete equivalent to §74(2) HGB. The OGH (Oberste Gerichtshof), however, has developed substantial proportionality case law. Restrictions must remain necessary in scope, duration, and geographic reach to protect a legitimate employer interest.

An Austrian court may apply geltungserhaltende Reduktion to an overly broad restriction instead of treating it as wholly invalid, an approach that differs from the all-or-nothing result sometimes applied by German courts. The distinction matters for cross-border employment in DACH businesses. The same facts can produce different outcomes depending on applicable law and enforcement forum. AI identifies the clause and its structural features; counsel must determine the governing law and the restriction's legal value.

Severance Under German Law: KSchG and Contractual Provisions

German employment law provides no general statutory severance entitlement on ordinary termination. The Kundigungsschutzgesetz (KSchG) covers employees with more than six months of service in establishments with more than ten employees. Where KSchG protection applies, termination without soziale Rechtfertigung can expose the employer to reinstatement, or to compensation under §9 KSchG, rather than a predetermined statutory severance payment.

In employment agreements, AI clause analysis can locate fixed severance formulas, enhanced redundancy terms, golden parachute mechanics in executive contracts, and change-of-control obligations. §1a KSchG adds a drafting issue because an employer may offer severance in the termination notice to avoid litigation. The review should therefore test whether contractual severance terms coexist clearly with §1a KSchG offers or leave their interaction ambiguous.

Executive service agreements and Geschaftsfuhrervertrage for GmbH managing directors fall outside KSchG because managing directors are company organs rather than employees for these purposes. Their contractual severance provisions consequently carry particular significance. A flagged unusual term, or the absence of one, can identify a gap requiring focused review.

Austrian Severance: The Abfertigung System

Austria uses a two-track severance system with no direct German equivalent. Where employment began before January 1, 2003, Abfertigung alt applies, with statutory entitlement linked to service and reaching up to 12 monthly salaries after 25 years. Employment beginning after that date falls under Abfertigung neu and the BMSVG (Betriebliches Mitarbeiter- und Selbststandigenvorsorgegesetz). The employer pays 1.53 percent of gross wages monthly to an external severance fund, the Vorsorgekasse.

An Austrian employment agreement governed by Abfertigung alt may enhance the statutory formula. AI review can identify wording that modifies or supplements the calculation and test whether the drafting tracks the applicable framework. In an acquisition involving an Austrian entity and employees from both periods, assigning the correct system to each cohort affects the transaction model. Reading the contracts systematically can expose that allocation across the workforce.

Practical Value of AI Flagging in Employment Contract Review

Transaction review may place 40 to 100 employment agreements under a tight deadline. AI clause extraction can locate non-compete and severance provisions across the corpus, mark non-standard or potentially problematic terms, and order the resulting set for attorney review.

AI analysis identifies structural patterns, not the legal opinion on whether a clause is enforceable. Counsel applies the jurisdiction-specific rules, tests the facts, and reaches the enforceability assessment. The practical gain is prioritization: review the 15 agreements with unusual severance formulas or inadequate non-compete compensation before confirming that the other 85 conform to market standard. In a transaction review, that ordering determines where attorney time is spent.
